What application? If it's "host", "man host" will tell you that its
whole purpose is to do DNS lookups, so of course it will not use the
/etc/hosts file.

You can either change the application, or set up a local DNS server and
change your resolv.conf file (to point to it.) The latter is not that
difficult, and offers other benefits as well. There's a good HOWTO for
BIND at tldp.org, and an adequate one for djbdns at
http://cr.yp.to/djbdns.html
